Does anyone know how the darkness spell works? Does it put someone into hiding based off of their hiding ranks? Does it put someone into hiding using your magic ranks in place of their hiding ranks?

Everyone but Paladins and corpses get put directly into hiding. How well they remain hidden depends on their own Hiding skill.

Ohh how I miss the days when you could kill a high level thief and then cast darkness and leave his body where its easy to find, but noone can point him out of hiding.
